Yes. This is what Israel could have & should have done in '67 on. One problem, however, is that neither Egypt nor Jordan (especially Jordan!) want a Palestinian state on their border. The latter perhaps because a Palestinian assassinated its first King.

To what degree this lack of desire & cooperation hinders the development of an autonomous Palestinian state I don't know, but I figure it can't make things easier.
